Buffett says that growth and value are joined from the hip but still for the sake of differentiation we will assume that there are three types of investors the first who buys pure value stocks available at less then book value with hidden assets maybe a land bank or investments, the second who buys for dividend, and finally the one who buys for growth.

All these investing strategies have inbuilt downside protectors for instance a person who seeks growth gets defensive in protecting his capital by selling when the story goes bad and the increasing EPS y-o-y acts as his margin of safety, the guy who buys for dividend thinks that the yield will act as a floor and the one who buys stocks with hidden value presupposes that hidden value to be his margin of safety.

The dividend yield investor focuses on the underlying business and if they don’t the possibility of that dividend evaporating is quite high. For example if Steel is in a mess Tata Steel would not be able to keep up to its dividend but a HUL might maintain it. So a dividends yield in cyclicals is a pure avoid since that dividend is an offshoot of the underlying business fundamentals.

The year 2008 is over and we have entered 2009 with lots of expectation as we hear of many packages from the government to boost economic growth. A normal investor will be perplexed by the volatility in the market and will be in search of methods to help him select stocks in such market conditions. In the previous issue, we had discussed the method of picking stocks trading below their respective book values, and stocks having low debt-equity ratio. In this issue we will discuss the use of Discounted Cash Flow model or the DCF model in picking stocks. DCF model takes into account the time value of money. Due to inflationary pressures, the value of a unit of money changes as time passes by. According to this model, what we are able to buy with a certain amount of money will not be available at the same price after a few years. Therefore, the calculation of the present value of future cash flow is very important to obtain the true value of a firm. In this method, both the cash inflow and cash outflow are discounted at a discount rate which is often the cost of capital. After a few years the discounted factors narrow down. In this way we can discount the money earned in the future in two different ways. The first one is the inflow and outflow of a single amount, while the second one involves a number of inflows and outflows over a period of time.

The generally accepted formula used to compute the present value of future cash inflow or outflow is

Where PV = Present Value

Ct = Cash flow at time’t’

r = Interest Rate

t = Time

The example explained below will give a clear picture as to the calculation of Present Value. The estimated Earnings after Interest and Tax of XYZ company for the coming five years is as follows:-

In order to calculate the PV, we must first know the discount rate which is generally the cost of capital of the company. Suppose the cost of capital is 12%, then the discount factors for the coming five years will be:

(Discount factor is found using the formula = 1/(1+r)t)

On applying the formula we get:

PV = (150*0.892857) + (175*0.797194) + (200*0.71178) + (250*0.635518) + (290*0.567427) = Rs739.23 crores

On comparison with the cumulative earnings for the coming five years which will be at Rs 1065 crores, we can see that the value of the money has eroded 30.58% over the given period of five years.

Suppose the paid up capital of the company XYZ is Rs 60 crore which is distributed among 60 lakh shares of Rs 100 each. The present market price of the shares of the company is Rs 190 making the stock market value of the company at Rs 114 crores. This amount is much below the present value of the expected earnings of the company calculated earlier, and hence the market price of the shares of the company is justifiable. If the market price of the share shoots upto Rs 1850, the market capitalization will be Rs 1110 crore as against the present value of the company which is calculated to be Rs 739.23 crore.

This calculation of the present value of the future earnings of a company will help the investors to take a decision as to whether to go in for the stock or to stay away it. The investors can enter the stock if the present value of the future earnings of the company is below the cumulative future earnings. They should think twice if the present value of future earnings is greater than the cumulative future earnings of the company.

What is a Systematic Investment Plan?

Systematic Investment Plan is an approach to investing within managed investments which involves investing a set of amount at regular. By investing this way you are not attempting to capture the highs and lows of the market but rather the cost of your investment is averaged over a period of time. The essence of SIPs is that when the markets fall investors automatically acquire more units. Likewise they acquire lesser units when the market rises. This means that you buy less when the price is high whereas you buy more the price is low. Hence the average cost per unit drops down over a period of time.

Vaaranam Aayiram begins with an elderly person named Krishnan (Surya Sivakumar) returning home after a haircut. Once he reaches home he vomits profuse amounts of blood and is kept to bed rest. After the doctor checks him, he is reported dead after a few moments of grief with his wife Malini (Simran Bagga), daughter, and daughter-in-law Priya (Divya Spandana). This news is informed to his son Surya (Surya Sivakumar) who is on a military mission traveling in a helicopter. He begins to shed tears to himself and starts thinking about his memorable moments with his father and the story of how his parents loved each other during their college days.

Krishnan is a student in the same college where Malini studies. They fall in love with each other and get married. They soon have a son, Surya. He grows up more as a friend to his father. When Surya grows up, he joins an engineering college near Tiruchi and parts from his family. There he takes part in various cultural activities and develops his guitar skills. When he is on a train back home after completion of college, he meets Meghna (Sameera Reddy). He soon proposes to her which she rejects saying that they had only known each other for a very short period and its not possible to fall in love without taking time to understand him. Surya then tells her that wherever she goes, he will meet her.

Surya is disturbed constantly by Meghna’s thoughts and consequently ends up going to her house. There she tells him that she is going to University of California, Berkeley in another week to pursue higher education. During that period Krishnan, Surya’s father, gets his first mild heart attack and is admitted to the hospital. Then on, an inspired Surya obtains various projects and finally builds a house for his parents.

After that, he goes to the United States, with the acceptance of his father, and meets Meghna. After some days Meghna proposes to him and they stay happily for a few days. Then she goes to Oklahoma City for a project. Surya decides to join her later travelling by the Greyhound bus. When he reaches there, he witnesses the Oklahoma City Bombing and realises that Meghna is amongst those injured. She dies on her way to the hospital. A disheartened Surya then decides to come back to India. He meets a person by name Shankar Menon at the airport who tries to console him with his words and offers him words of encouragament.

He returns to India once again and starts hanging out with his friends in order to get over his emotional loss. He meets Priya (Divya Spandana), his sister’s friend. However the thoughts of losing Meghna still haunt him and he resorts to taking drugs. Surya’s parents try to get him to break the habit by locking him up in his room and removing him from all external contact. Once they detect his withdrawal symptoms, they ask him to take a long break in order to rejuvenate himself. Subsequently, he takes a leisure trip to Kashmir. There he learns that Aditya, the son of Shankar Menon, the person who inspired him in the airport was kidnapped. He soon goes and visits them at Delhi. Upon seeing the lethargic attitude of the police, he takes matters into his own hands and goes in search of the kidnappers. After days of roaming streets and gathering information, he finally locates the kidnapper (Prithviraj) and the place where Aditya is kept. He battles the kidnappers single-handedly, overpowers them and rescues Aditya from the kidnappers.

Back home, Surya starts to go out with his sister and Priya. One day Priya proposes to him but he doesn’t respond. Surya decides that the only way to forget the pain in his body is to prepare his body for bigger things.He goes on a strict work out training and subsequently joins the army. After 6 years, Priya comes to the Indian Military Academy where he is posted to meet him and proposes again; this time he accepts and they marry and have a son. Suddenly Krishnan is diagnosed of throat cancer and is operated. After some days Surya is called upon to go on a mission to rescue a journalist which brings the scene back to present day. After completing the military mission with the help of a masked man (Gautham Menon) who tells them where the culprits were, Surya returns back home to see his dead father. Surya, his sister Shriya, Malini and Priya let go his father’s ashes in the sea and Malini relates her husbands life to Surya by uttering a verse from a Hindu prayer. The film ends on a happy note as the four walk away smiling.
